Marginal Tax Rate: This is the rate applied to the last dollar of taxable income. It represents the highest tax bracket an individual falls into based on their income.

Effective Tax Rate: This is the actual percentage of income paid in taxes when all tax brackets are considered. It's calculated by dividing the total tax liability by the gross income.

"You might hear someone say they are in the 24% tax bracket because their income falls within that range. That's their marginal tax bracket. It's called marginal because only a portion of income is taxable at that rate."

Examples of Progressive Taxes

Federal Income Tax

The federal income tax is the most prominent example of progressive taxation in the United States. It's also the largest single source of revenue for the federal government.

According to the Urban-Brookings Tax Policy Center, the average effective tax rate for all individuals in 2023 was 10.7%. However, among the top 1% of earners, the average person paid a 23.7% tax on their taxable income.

Interestingly, the lowest two quintiles of earners had a negative effective income tax rate, on average. This is due to refundable tax credits and the standard deduction, combined with the progressive rate structure.

State Income Tax

Many states also employ progressive tax systems, often mirroring the federal structure. However, about a dozen states opt for a flat tax rate, which applies the same percentage to all taxable income regardless of the amount.

Estate Tax

The estate tax is another example of progressive taxation, albeit one that affects only a small portion of the population. In 2024, the estate tax exemption amount is $13.61 million for individuals and $27.22 million for married couples. Only amounts above these thresholds are subject to taxation.

The estate tax rates are also progressive, starting at 18% for the first $10,000 over the exemption amount and rising to 40% for $1 million or more.
